That's a pinhole in the inner fender seam seal and undercoating. I had this happen on an otherwise completely rust free (California) '89 Camry. Like, literally no rust anywhere else.
Step 1 is to make sure you stop water getting in there again, which requires work in the wheel well. Once that'd done, you can decide what to do with the inside...
How aggressive you go will depend on your environment. If you are in the desert, I'd say wire wheel and re-seal/coat the wheel well and rust convert the inside. If you are in the salt belt, you'll need to go much farther to keep the cancer from spreading.
